Hi,
Assuming the hard drive has a mbr style, the System partition will contain the boot files and recovery environment for Windows and it's perfectly normal for it to show fragmentation - this partition should not be defragmented as it can cause problems with loading Windows.

I will just leave Optimize Drives>SYSTEM disk, as 100% Fragmented (C:,D:,and HP_TOOLS: drive disks are all at 0% fragmented).
Should I go ahead with Disk Cleanup>System Files>Previous Windows installations (21.9GB) and Temporary Windows installation files (4.52GB)?

You're welcome
It's fine to leave the System partition fragmented and it will have no impact on how Windows actually runs.
You can certainly remove Previous Windows installations and Temporary Windows installation - removing Previous Windows installations will remove the option to go back to an earlier build from the recovery options.
