I recently purchased an Elitedesk 705 G4 (p/n 6DX40US#ABA) and an RX560 graphics card (p/n: L21466-001). When I install the graphics card, I get a BIOS error. 3 Long (Red LED) and 4 Short (White LED), which is a "power failure (crowbar)" error. I have a 120W psu for it, I thought that would be enough.
Is the 150W power supply required for this upgrade?
Is there some other problem with the system?

My kudos: a worthwhile upgrade project for sure, and I could provide some ideas for you.
I upgraded a very similar HP 65W G4 Desktop Mini: Solved: Upgrading an HP EliteDesk 800 65W G4 Desktop Mini (DM) - HP Support Community - 8708671, where I hooked up a synced ATX power supply to power an eGPU -see link.
Not knowing exactly how you rigged up your DM, please provide some pictures/descriptions.

Since you are adding a 75-watt load to your system (=RX 560 TDP), you may benefit from upgrading your power supply with a (rather affordable via eBay: you can purchase one for less than $16) 230-watt power supply with HP p/n: 67765-001 (better searchable in eBay as: 693714-001), as it worked well with my upgrade project. I believe the power jack of your HP EliteDesk 705 65W/35W G4 Desktop Mini PC is the same as my HP EliteDesk 800 65W G4 Desktop Mini:
